Consisting of three lines-the upper and lower bands and a simple moving average (middle band)-they're typically set at two standard deviations from a 20-day SMA, although adjustments can be made. How to Calculate Bollinger Bands?
To calculate Bollinger Bands, start by finding the average closing prices over the first 20 days, creating what's known as a 20-day Simple Moving Average (SMA). Imagine it as a rolling average: the first data point considers the initial 20 days, then the next point drops the earliest price, adds the price on day 21, averages it, and repeats.
After establishing the SMA, move on to calculating the standard deviation of the security's prices. This is a mathematical tool widely used in various fields. It measures how much individual numbers deviate from an average value. To find the standard deviation, take the square root of the variance, which is the average of the squared differences from the mean.
Next, divide the standard deviation by two and adjust the SMA. Add this result to each point to create the upper band and subtract it to form the lower band. These upper and lower bands, derived from the standard deviation, play a crucial role in Bollinger Bands.
