What Is a Leveraged ETF?
A leveraged exchange-traded fund (ETF) is a marketable security that uses financial derivatives and debt to amplify the returns of an underlying index. While a traditional exchange-traded fund typically tracks the securities in its underlying index on a one-to-one basis, a leveraged ETF may aim for a 2:1 or 3:1 ratio.
Leveraged ETFs are available for most indexes, such as the Nasdaq 100 Index and the Dow Jones Industrial Average (DJIA).
Leveraged ETFs Explained
ETFs are funds that contain a basket of securities that are from the index that they track. For example, ETFs that track the S&P 500 Index will contain the 500 stocks in the S&P. Typically, if the S&P moves 1%, the ETF will also move by 1%.
A leveraged ETF that tracks the S&P might use financial products and debt that magnify each 1% gain in the S&P to a 2% or 3% gain. The extent of the gain is contingent on the amount of leverage used in the ETF. Leveraging is an investing strategy that uses borrowed funds to buy options and futures to increase the impact of price movements.
However, leverage can work in the opposite direction as well and lead to losses for investors. If the underlying index falls by 1%, the loss is magnified by the leverage. Leverage is a double-edged sword meaning it can lead to significant gains, but it can also lead to significant losses. Investors should be aware of the risks to leveraged ETFs since the risk of losses is far higher than those from traditional investments.
How Leveraged ETFs Work or Don't Work
If you look into the descriptions of leveraged ETFs, they promise two to three times the returns of a respective index, which they do, on occasion. Leveraged ETFs boost results, not by actually borrowing money, but by using a combination of swaps and other derivatives. Let's look at a few examples of how ETFs don't always work the way you would expect.
The ProShares Ultra S&P 500 (SSO) is an ETF designed to return twice the S&P 500. If the S&P 500 returns 1%, the SSO should return about 2%. But let's look at an actual example. During the first half of 2009, the S&P 500 rose about 1.8%. If the SSO had worked, you would expect a 3.6% return. In reality, the SSO went down from $26.27 to $26.14. Instead of returning 3.6%, the ETF was essentially flat.
It's even more troubling when you look at the SSO along with its counterpart, the ProShares Ultra Short S&P 500 (SDS), which is designed to return twice the opposite of the S&P 500. Over the 12 months ending June 30, 2009, the S&P 500 was down nearly 30%. The SSO behaved pretty well and was down about 60%, as you would expect. The SDS, however, was down about 20%, when it was expected to be up 60%.

@Alex A Schwab customers don't have to pay a commission fee when buying through Schwab. Not as much of a big deals these days. If you want safer investments maybe open up a Roth with Schwab and keep Robinhood for the fun stuff. I would move away from Robinhood personally even if their phone UI is pretty. They really screwed over the retail investors earlier this year and their response was complete BS. I do use Schwab, Robinhood (bagholding), and Webull but mainly Schwab. Most everyone I know that trades on desktop uses ThinkorSwim and a lot of people like Webull for the phone app (but Webull is a Chinese owned company).

your premise assumes that the leveraged ETF will lose money in the long term and fail but the leveraged ETFs are based underlying indexes such as the S&P or DOW. There have been several downturns in the stock market but in the past hundred years the S&P has always shown that if you hold long enough you will regain your money and then some. The same concept I believe applies to leveraged ETFs. While leveraged ETFs hold much more volatility, they like the S&P eventually rebound.

This is true. But you forget that this phenomenon also works in your favour. If the market is in a crazy bull run, you even outperform these 3x- (As you said at the end of the video.) I think it’s better to “gamble” in these 3x ETF’s than in individual stocks because you are in an index with the ETF. Thus giving you a chance of not owning a stock of a business that goes bankrupt🤷🏼‍♂️

You are right. If you compare returns of a non leveraged QQQ, or SP500 vs its 3x version, the 3x version outperforms it MORE than 3 times. This can go against you in downturns however. Getting the timing right is important.

@@apothe6exactly. Buying these 3x after a market decline of about 20-30% would almost always be a profitable investment. And a really good one. Just look at 2022 and then 2023.

Great video Jake! I’ve been collecting opinions and crunching numbers on leveraged ETFs for some time, glad to see you mention the anomalous decade we’ve experienced. Just thought I’d mention for other viewers that I’ve ran models on leveraged Nasdaq going back to 1971 (50 year sample) and leveraged ETFs have always come out tops even accounting for 5 major crashes.

Circuit breakers prevent stocks from dropping below 20%, so your example of a 34% drop in one day isn't accurate. Also, the triple leveraged funds rebalance daily, so the fund will never go to zero. It can get close, but never actually be zero because of daily rebalancing.

On the long run it goes up, not down. And it goes up exponentially. Also there is no margin call if it goes down, so as long as you don't sell and retain your shares, you are fine on the long run.

Compare the voo chart to the spxl chart, spxl murders it long term, plus when u go down further it creates better buying opportunities, in my opinion u are leaving a lot of money on the table if you're in voo long term as opposed to spxl long term.

Research has been done if SPXL existed 100 years ago and it would have outperformed the S&P 500. I’m not sure if this video is outdated but I do get dividends on both SPXL and TQQQ.

Yeah but he is biased. I also receive dividends, although very little. And I did the math. It can be very profitable to use these 3x ETFs as part of your investment strategy. Buy in when the market have declined 20% or more.

You always have the original number of shares if you don't sell. UPRO started out at 2 in 2010 and went to 80 in 2022. Yes, a wild ride but now your shares are worth 40x in 13 years. 100k in 2010 = 4 million in 2022. That's the math.

Yeah and he CANT do math. Also claiming the market could fall 34% in a single day is just ridiculous. There are literally “rules” (circuit breakers) halting trading if shares begin plummeting too quick. And a drop of 20% in the S&P or more would halt all trading essentially.

Picking risky or high beta stocks to beat the market is much riskier than leveraging on tested and proven stocks in SPY. At the end of the day we all want to beat markets. It doesn't really matter how we achieve it. People buy puts/calls or futures for leverage too

I have 25% in SPXL. It did great during pandemic. And it paid dividends. Not much, it definitely paid. Probably I have to rethink my position in it.

Ah, google lied to me. You are correct, there is a very small dividend. I guess this is because they do own a little bit of stock in the fund. Good catch!

Yeah... it's tempting to use these after the next crash. But I honestly would rather just pick my own companies that I like the most and then buy call contracts. Why settle for 3x when I can get 100x? haha

The math is correct... but if you mapped the total returns, triple leverage beats the base benchmark since the market long term is up, not flat.

I use trailing stops so that a crash can only hurt somewhat, and I sell/buy back when it goes below/above its 200EMA. Works for me.

Jake I gotta be honest with the reason why we invest in Upro is tha same we invest in smp over long term the stock never goes down. So as long as smp is up in 10 years I’m happy.

Jake, your explanation about leveraged ETFs in 10 minutes are very thorough and concise. You are excellent at teaching. I 100% agree with you ! Triple leveraged ETFs are very risky. Look at an example of BNKU (3x of 10 biggest banks in US). Before Covid, BNKU was traded at $80. In a period of Covid shutdown BNKU was crashed to $8. Yeah, you lost 90% of your money in a few months. Now, even all banks are recovered, but BNKU is still at $45 (which is near 50% below the before the covid price). In conclusion, triple leveraged ETFs only work for swing traders. They are not for long-term investors.

Why on Earth is every video out there assuming that the go to approach for a 3x leveraged fund is to throw a huge lump sum and watch it drop. Why does no one examine the tried and tested DCA technique in these videos, which to me appears the next logical step rather than ‘no it’s all just a massive trap’ 10k lump sum drip fed into £500 bursts every month, buying in on those down turns and removing all the guessing. What’s the result then?

I love Jake's videos! But 2 corrections to this video content: first, TQQQ can surely be held in major brokerages, like Fidelity/Schwab/Merrill, and second, it does pay quarterly dividends. Also, this video only proves that when the underlying gets back to its square 1 (which is $100 in this example), the leveraged fund is still catching up ($96.67, due to volatility drag). True, but the clock shouldn't be stopped there! If the underlying continues to rise, very soon the leveraged fund will outpace it, and become higher. So the question is: When should we stop our clock to make final conclusions? And the answer is: If the underlying itself is a solid, rising index (like QQQ is), then the clock stops only whenever you decide to, by cashing out. In other words, if you hold TQQQ long enough, sooner or later, you're reasonably guaranteed to find a good exit point. During low periods, you just need to hang tight, and trust QQQ to eventually rebound.

Great explanation! These are only good for short-term holds or for periods where there is low volatility with positive market momentum (hence why they are good buys after a large market correction or crash).

If it goes to zero you lose the money but you don't lose the shares so technically you don't lose anything once it goes back up

That's up to you Ryan! Most would recommend 6-10 stock positions. The more you add, the more you dilute the best returns of the stocks you are most confident in. It's kind of like building your own ETF the more you add.

Is there any reason to not to buy/sell the same stock multiple times VERSUS waiting until it gets high? I’ll give a scenario... Stock is $1 at beginning of year, raises to $50, then goes down to $25, then rises to $100 by the end of the year... Option 1: Buy $1 of stock, then sell at $100... $99 profit. Option 2: Buy $1 of stock, then sell at $50. Buy 2 stocks for $25 each (spend $50 you earned), then sell at at $100 each stock ($200 total)... $199 profit. I’m still new at stocks, and the answer might be obvious but, am I not seeing something? To me option 2 is the best option. Thank you for your help.

No, there is no reason to not buy and sell the same stock at multiple points in the year. You can try and sell and peaks and buy at dips for sure.

The obvious answer is there is no way you can know when the right time to both buy and sell to try to get the right timing on this. Your bad timing will cost you money in terms of higher taxes for short term gains vs long term and as well as lost money for getting the timing wrong.

Thanks for this. I bought Tesla @ 3x as my initial position was down and I want to buy the dip. I got lucky and my 3x position is now up 115%. Fortunately my flawed idea of leveraged got me lucky. Thankfully my intuition of something feeling wrong lead me to this video and I just put an order to sell the entire amount in the morning.

For the long term one can do well by shorting the ETF for the inverse trade. One can even open shorts for leveraged ETFS in both directions for an index that doesn't perform all that well, like the Russell-2000 and end up with a net profit after a while. There can then be daily rollover fees for shorting and you have to pay dividend charges instead of receiving dividends. But I've made big profits by shorting leveraged ETFs. At the moment shorting TBT is a trade that is likely to yield good profits on the long term. TBT tracks minus two times the daily performance of TLT. And TLT is destined to go up a lot. However, TLT may also go down a bit and then go sideways for a while until inflation and interest rates settle down to their old normal in the months and years to come.

Garbage. This would be perfectly true if the S&P 500 actually traded flat, but it doesn't. It goes up. That math will net you more returns if you leverage, even over a long period. The anomaly of the last 10 years just means this has been especially true for the last 10 years.

Hi sir, How long on average do you hold a leveraged ETF? I have AMD and have had a lucrative 3-4 days. I'm unsure whether to hold or to sell, I usually sell a leveraged ETF after about 30 days...

I wish you took the backtested study by Charlie Bilello & Michael Gayed into account, which makes basically everything you said completely irrelevant, as long, as you take the 200day sma into account..

I think I got it. If Something goes down 50% it needs to go up 100% to get back to where it was. So when the triple leverage goes down it needs to go up a lot more to make up for it.

You have to make the videos better. You did only hypothetically scenario that works for your point. No statistic no historical returns no real evidence. Also your hypothetical scenario 34% in one day should not happend because of circuit breaker.

The ETFs being path-dependent works in our favor in the bull market. Usually, LEV ETFs outperform their non-lev counterparts, even with the corrections we see from time to time.

The s and p has been on a massive bull run....saying you could lose all your money is the same as saying don’t invest in the s and p bc it could go to zero instead put in your savings account....we can back test the market and an investor would have more money using leverage than just using s and p. The funds even tell you that either invest for just one day and conventional wisdom says you make money by investing long-term the idea that you could make money by investing in just a week takes a weakness of both of those

Unique question for you or anyone to answer. Buy 10 shares of stock for $2. Stock drops. Buy 10 shares of same stock for $1. Stock goes up. Sell the total 20 shares of stock at $1.80 for a net profit of $6 dollars. Is the sale of the stock considered 1 transaction and you pay taxes on the $6 or is it considered 2 transactions? One $8 profit and one $2 dollar loss. Does the $2 loss count against the $3,000 in losses you can claim each year?

It counts as 2 transactions and any gains you make cancel out losses. Whatever you pay taxes on at the end of the year is the net difference between all your gains and all your losses added together.

if you look at the long run of any leveraged etfs, youre up hundreds of percent no matter what. Use any etf, FNGU, SPXL, SOXL, TQQQ, TNA, yes they fall harder which you have to be cognisant of but unless youre always buying at all times highs, you're gona outperform by more than 3x. And why would you use the s&p staying flat? It goes up historically, Just look at the historicals for any etf.Use even the peaks and dont use lows, youll be up every single time, its like anything else, buy low and sell high

It's better if you don't know how to pick stocks but time the market and want to get better than average returns. Especially if you bought like 5-6 month later than actual bottoming out

Leveraged ETFs are designed for short term investment to be honest, i love trading it on MEXC and the rebalancing Mechanism is very nice, it's the platform's protection system.

Yep …. As you mentioned, leveraged ETFs will approach zero very fast if trending down. It only works when the trend is up, provided you dont go into negative days from beginning. Too risky.

This isn't an inverse fund, It is a leverage fund. The market gains are multiplied by 3.

Picking newer stocks might be ok but until you find them market might've risen too high for you to get left out of money that could've been made. So buy these ETf for short term and then find companies that are new and growing. And rebalance

Vanguard is my main account. Vanguard does not allow leveraged ETFs. Charles Schwab, Wellsfargo and Merrill Lynch all allow 3x leveraged ETFs.
