Each day, investors are treated to news about the economy and information about how the stock market has done recently. It can be very difficult to process what’s going on because at any given moment in time, there may be very little correlation between how things are going in the real world and how prices are acting on Wall Street.
The noted fund manager and author Ralph Wagner once described the relationship between the economy and the stock market thusly:
“There’s an excitable dog on a very long leash in New York City, darting randomly in every direction. The dog’s owner is walking from Columbus Circle, through Central Park, to the Metropolitan Museum. At any one moment, there is no predicting which way the pooch will lurch.”
“But in the long run, you know he’s heading northeast at an average speed of three miles per hour. What is astonishing is that almost all of the dog watchers, big and small, seem to have their eye on the dog, and not the owner.”
I use this analogy all the time to help people understand how the economy and stock market play off of each other. One of the hardest things to do as an investor is to entertain two opposing thoughts in our minds at once, and find a way to keep them despite the cognitive dissonance this can produce.
One of the most ironic aspects of investing is that the greatest gains lie ahead at times when things are bad, but not quite as bad as everyone suspects, and slowly, almost imperceptibly getting better. This is the moment when assets are selling at discounted values and the opportunities are laying at our feet, there for the taking.
Conversely, the worst time to invest is once everyone agrees that the environment is terrific and that the gains will continue as far as the eye can see. It is at this moment we find ourselves paying up for assets and competing with lots of other buyers.
But most of the time, neither the economy nor the stock market is as good as it could get, or as bad as it could get. Typically, the economy trudges along a straight path for years at a time and it’s the stock market that is easily excitable, ripping to and fro based on the latest information to hit the tape. Over longer periods of time, we do see a correlation between stocks and the economy, but over periods of less than a year, there is literally no rhyme or reason for what has happened. All explanations are simply ex post facto; an expert grasping at straws to assemble a reasonable take on what has occurred, and why it ought to have been obvious to everyone.
Understanding the economy is a helpful exercise. Placing market bets as a result of this understanding is a carnival game on the midway.

The only reason the dragon dog has that capability is because the man doesn't show who is boss by putting heavy *regulations* on it. Also, dragon is an apt analogy for the stock market because both are imaginary. If we shut down Wall Street permanently, no one will go hungry.

Not true at all. An economy is way bigger than the stock market. The stock market is just one of the many indicators of a growing economy. The stock market is mostly about equity investment and when you look at the country in general, direct equity investment from the people of most of the developed countries around the world is less than 20%, and less than 50% when you account for indirect equity investment. In developing countries, it's way less, for the most part, less than 10%. So a stock market alone never provides a good indication as to how the economy is doing.

@@wsj1983 It doesn't influence much. And the reason why it doesn't influence much is because the economists know that it's the job of the stock market to be volatile and to fluctuate all the time. That's the nature of the stock market. In a country like Venezuela, the stock market is almost non-existent, but look at their economy. Whatever is happening to their economy is not because of the stock market. There are many examples like these on both sides of the ailes.

@jmarks881 That's the problem. You guys just don't understand the stock market. The dog didn't die in 2008. The dog just severely fell sick and took a year to recover. That's all. Not to mention, whenever a dog severely falls sick, which mostly happen once a decade, it's the best time to invest as much as possible in the dog, because the dog will only get better from that point.

Same analogy has been used for Climate & weather. It's the macro trend that really matters in the long term; the latter just follows. (often times, randomly)

I always imagine stock market and econemy as two weights. The stock market has a much lower mass than the economy so every little push has a big impact. The economy doesnt reply as fast but if you push on it long enough it will go in the same direction as the stock market.

The stock market is a future indicator of the us economy. Prior to 2000 and 2008 the market started dropping every day. Then one day the economy reported mortgages are dead and the big crash happened. Treasuries do the same but at future intervals. The 6 month treasury indicate what it believes to be the economy 6 months from now

Great analogy with walking a dog. But besides that, he just rambles. He's clearly been at this for a long time, but still somehow can't put 1 and 2 in the right order. The stock market tries to prempt the real economy, which means sometimes it overreacts, underreacts or nails it. But it can also exercebate a slowdown in the real economy (e.g. dotcom bubble).

I wonder whether dot com burst was the cause for an economic downturn rather than a leading indicator. Besides if you only know that something was an indicator after the fact then i am not sure how useful that is. But I like the explanation. I would add that theres a lot of emotions of individual investors in the stock market and constant overreaction to news cycle. Plus high frequency trading that deliberately adds to volatility.

Stock market makes business evaluations based on "high level" numbers that are very difficult to read into even if you are a professional. Instead there should be a system where as investment should be based on company actual performance in the things it promises to deliver (or sell). The knowledge of the middle income individuals who work and know how things go are much more able to actually measure the company ability to deliver and serve markets.

There isn't any difference between the two. In the US, and most of the western countries, it's referred to as the stock market. And in India, some people call it a share market/bazaar. But it's the same thing where customers, retail and institutional, buy and sell stocks/shares of publicly listed companies. It's as simple as that.

The economy vs stock market theory with the dog is funny because china is literally backing it's big manufacturing plants to try to keep them afloat. You would definitely notice if you lived in DEVELOPING countries (i.e in Africa, Latin America, South East Asia). Nobody in the developed world feels/sees anything during recessions because they have wool wrapped over their eyes (i.e Credit and Debt-fueled economies), then they wake up one day and realise that their "retirement funds" (aka long-term "savings") have vanished.
