You're actually pronouncing it more in form with Old Norse. Icelandic pronunciation has drifted somewhat from what it used to be when it was Old Norse.

When I first started following her on Instagram, she would always say her name was pronounced "Loy-Vay." Then one day she started saying it was "Lay-Vay." I still pronounce it the Icelandic way.

so it’s funny because when i first learned how to pronounce her name i had been pronouncing it the way my friend who introduced me to her music says it, la fay. i was in the car with my dad visiting him for the summer IN ICELAND and he asked me how it’s spelled. i responded “it’s spelled like laufey (l-ow-fee)” and he asked how that was spelled. i spelled it out and he said “oh is she icelandic?” i said idk, googled it, and found out she’s half icelandic, like me, and half mandarin but living in the U.S. and cali, like me. he told me it was pronounced like how she said it and that day was pretty life changing for me. from that point after i started to realize that she had a song in icelandic and had several of her songs but also sung with the icelandic symphony. fun fact: she can speak english, icelandic, and mandarin.

I don't know if it is exactly the same, but I learned a little German in college, and the ö is pretty similar sounding to my ears. I can almost pronounce it correctly. I'm in the USA.

Maybe the u comes from how in the Greek alphabet u and y are the same letter, upsilon, or Ypsilon, and sometimes letters don't get split the same way in other language when the Greek alphabet (or descendants) is adapted into other languages.
