Will Stagflation Return To The U.S.?

Central bankers are tightening the U.S. economy as inflation takes hold in historic fashion. Meanwhile, the unexpected shock of war in Ukraine is slowing global growth. Experts say the moment recalls the "Great Inflation" of the 1970s and 80s. This period is remembered for stagflation, which describes the dual-threat of stagnant growth and persistent inflation. Today's Federal Reserve leaders hope to avoid such a dramatic turn of events. But their plan could backfire, as many root causes of inflation are outside of the bank's control.
The Federal Reserve is hiking interest rates in an effort to defuse an explosive year of price inflation. But global forces could neutralize the effects of that tightening of monetary policy, and keep inflation high.
Some observers believe the U.S. government may have misread the looming threat of inflation. During the pandemic, Uncle Sam dispersed historic sums of cash to blunt widespread economic damage. Analysts say this stimulus produced strong household savings. A boom in demand for durable goods followed.
This surge in demand came as global supply chains stalled out, and a persistent bout of inflation followed. In March 2022, prices across all categories rose to historic levels, 8.5% year over year. And investors believe the price hikes aren’t over yet, according to a New York Federal Reserve survey.
“The only way to break the back of inflation that’s running out of control is for very tight monetary policy, ” says Richard Fisher, former President of the Federal Reserve Bank of Dallas. “It slows things down because everything becomes expensive.”
Today’s inflation isn’t spiraling in the way it did in the recent past, however. From 1965 to 1982, inflation soared, at times reaching double-digit rates. In 1979, the central bank, under Chair Paul Volcker, kicked off a tightening cycle that resulted in interest rates of nearly 20%.
Strong monetary policies killed inflation, but also led companies to offshore labor costs. As a result, American workers saw their labor income stagnate relative to productivity for four decades.
This period in U.S. economic history is remembered for stagflation, which describes the duel threat of stagnant growth and persistent inflation.
Today’s Federal Reserve leaders hope to avoid such a dramatic turn of events. But their plan could backfire, as many of the root causes of inflation are outside of the bank’s control.

The worst part about this recession is that consumers are racking up credit card debt. In April alone, credit card debt went up 20% while rates have doubled in a year. Inflation is so high that consumers are literally taking debt for basic life necessities. Collapse is near.

Inflation is only "healthy" when wages are also growing in time with it. My salary has been flat even IGNORING inflation for 12 years now. It peaked 15 years ago and then fell for a few years (when outsourcing ran rampant) and now it has stabilized fairly close to what I made 20 years ago. Ignoring inflation, mind you. (I make my 20 years ago salary, today, in 2022 dollars) Fortunately I bought my condo in 2008 dollars, so my housing costs have been mostly stable. I feel for all the people trying to RENT in this economy, those rates are almost twice what they were 12 years ago. My last apartment before I bought was $1400/mo - that EXACT SAME unit is $2300 today.

I'm glad there are a few people who actually understand how the real world works. Inflation is the biggest hidden tax in the world. It takes away from our incomes without ever taking any numbers away, it just reduces our purchasing power. A dollar today is worth more than a dollar tomorrow. Also inflation is a way for governments to sustain their national debts and to make it affordable. Think about it, if they, for example, 30T in debt, and make money less valuable then that 30T in debt is actually much cheaper now to finance. Inflation is a hidden tax on the future.

Odd how wages didn't change since the initial backbreaking effort to get things in line and now we're back here again. Phrasing it as in 4 decades obfuscates just how little has been done on a federal level since the 1970's if all it took was a decade. What would happen if loans where made illegal? People could only buy what they had money for. I’ve theorized that in 30 years your default rate would be near zero and your economy stronger and more stable. Interest rates are not a part of the equation if you eliminate loans. Also, loans allow things to become more expensive than than what they are worth to the consumer. Instead of a consumer influencing the market by not buying a product due to it being overpriced, they can take out a loan for it which gives an illusion of high demand which keeps things expensive instead of forcing prices down. Simply put, loans keep things overpriced (like cars and houses) and a price-tag that nobody can afford becomes the only price-tag anyone sees (i.e. inflation)

I think part of the problem is that there is an unwillingness to make the link between quantitive / money printing and inflation nowadays due to years of politicians saying otherwise. I think this is going to be the point where countries drift away from globally dependent economies. Which makes sense after Ukraine, if we really were so dependent on countries waging war on European allies (or any trading ally for that matter). This is not going to end well, as resources become scarce, certain markets may cease to exist, and the lack of dependence on one another through trade, will lead to the resources wars, from oil to silicon, to basics like clean water.

@@WiseOwl_1408 I understand. All of those things have not helped. This spells huge problems. The petrodollar was designed both to keep the dollar as reserve currency after the gold standard ended but also as a means of exporting inflation. Without it, the inflation on the debt returns and new dollars cannot be exported. The Fed has literally absolutely nothing they can do to address that barring extremely high interest rates. Without it, the USD will gradually lose value and inflation will increase massively. That is the real crisis that the Fed is facing. There is tools for internal causes, but not if the petrodollar system fails and gets rejected and that is kind of happening as we speak. All the money is at the top. The middle and lower class have been in a recession for a year. As always, the overall economy not going into recession depends solely on the rich continuing to spend money.. this economy isn't for the rest of us for the foreseeable future. I haven't purchased any non-essentials in over a year. My savings was supposed to go towards my first home in Middle Tennessee, but I was priced out 2 years ago as soon as I started looking. My understanding is that increasing interest rates will make it more expensive to borrow and also reduce money supply in the market, but on closer scrutiny, this inflation is entirely caused by high Oil prices and global supply chain disruptions. So how this rate increase will bring down inflation in short and medium term is not very clear. It will slow down the GDP growth and business activity is certain. Perfect recipe for stagflation it seems.

You're on of those believers in the fantasy of push=pull inflation with its myriad of peculiar causes distributed about the economy with no discernable cause. Furthermore, what are these supply chain disruptions specifically? Again, fairy tales caused by a lack of flying carpets.

Sadly food supplies are set to be hit hard by the combination of the Ukraine war and the massive increase in price and shortage of fertiliser. So perhaps supply side action is needed. From food to building materials there are shortages thus driving up costs, frankly interest rates simply won’t work. As for unions, they won’t work due to automation.

What caused stagflation during the 1970s was full employment in the developed countries. Full employment meant workers had a huge power to get wages up and that lead companies to reduce profits to such a low level that the only way to increase wages was to increase prices - and that caused stagflation. The stagflation of the 1970s was strong because of the oil crisis and the gold standard crisis that caused supply side inflation (oil prices went up and interest rates also went up). What really broke stagflation was globalization - the moving of jobs from the developed countries to the underdeveloped ones. If Volcker exceeded in the interest rates others also did a similar thing with globalization. I'm from Brazil and we had from 1985 to 1994 an accumulated inflation of over 85,000,000,000%. In our case we developed a inertial inflation because of mechanisms to keep the real value of wages updated - the past month's inflation would adjust the wages and other costs in the current month. The problem is the mechanism causes seasonal inflation (food prices, for instance) to stick to the rate and the rate never got smaller. The 1993 yearly inflation was 1,700%. In 1994, President Itamar Franco nominated the Sociologist Fernando Henrique Cardoso to the Ministry of Economy (Secretary of Treasury in the US) and Cardoso set a group of economists linked to the Social Democratic Party (PSDB) to work out a solution proposed by economist Edmar Bacha (his ideas had been applied in Israel during the 1980s successfuly) for the Brazilian case. People like Persio Arida, André Lara Resende, Francisco Lopes, Gustavo Franco, Pedro Malan, Edmar Bacha, Winston Fritsch and Armínio Fraga were the ones who carried it out. Fernando Henrique Cardoso would later be president for 2 terms and in the end of his second term made a decision that saved the country but buried any possibility of his party, PSDB, returning to the presidency for the next decades - a real statesman's decision. Economics is really complicated and pundits will often simplify it by choosing the explanation that fits their goals. IMHO, this inflation is the result of released repressed demand after the pandemic + supply side prices increase because production decreased during the pandemic and production can't reach pre-pandemic levels in the blink of an eye. To complicate things even more we have the war in Ukraine - an event that also has complex historic roots that people will simplify to fit their goals, btw. People think global plate spinning is feseable until the plates start to fall ... then you get Trump, Brexit, ultra-nationalism, war in Ukraine and hunger in poor countries. World powers should act in a more adult and responsible manner.

Yes, a very well thought out and eloquent comment! Regarding war in Ukraine, it's not as complex as imperialist pro-Kremlin propaganda would have us believe. Russia has always sought to dominate Ukraine, for geographical, political and economic reasons. Ukraine, like all of Russia's neighbours (including those peoples which Russia dominates today and refuses Statehood, such as Chechnya, Karelia and about 30 others within the Russian Federation) would just like Russia to leave it alone so it can develop on a path of prosperity and national self-determination.
